From what I read, after installing SQL 2005 WSUS has stopped functioning, is that correct?

Kevin, I don't think installing SQL 2k5 was the issue. I think the issues was that they removed "SQL Server Desktop Engine". A consultant has done this on one of my servers and I am trying to find a solution also.

Why not just reinstall WSUS then Stan?

I tried that on a VPC test server and it broke IIS. The problem extends further then just WSUS. When the Desktop engine was removed it also broke Monitoring and Reporting. I actually never got to the point of reinstalling WSUS. I tried reinstalling M&R by reinstalling the Server Tools and that's what broke IIS.

What about a backup? You could reinstall IIS but that might break something else, like exchange.

Did you replicate the issue using a new SBS installation in VPC or did you actually use a copy of your SBS server?
